I have just installed openSUSE 10.3 on my ThinkPad x40 and have run the codecs-kde.ymp package. MP3 playback works just fine. I cannot play DVDs though, and when I attempt to play an AVI file there is no video just the soundtrack.

I recommend you follow the advice here:
http://opensuse-community.org/Repositories/10.3
i.e. on your PC go to YaST -> Software -> Community Repositories, and add:
* OSS
* Non-OSS
* Packman
* Main Update Repository
Then install the Packman libxine1, xine-ui, w32codec-all, and xvid.

Reference playing dvds, install libdvdread3 and libdvdcss2. After having installed libdvdread3, if you can't find libdvdcss2, and if you have 32-bit openSUSE-10.3 installed, you can try this line to download and install libdvdcss2:

su -c "rpm -Uvh http://download.videolan.org/pub/libdvdcss/1.2.9/rpm/libdvdcss2-1.2.9-1.i386.rpm"
Alternatively, if you don't like adding the Packman repository to YaST, you can install a different software package manager such as Smart (which is what I do) and maintain your multimedia applications with Smart.

I still get a blue screen whenever I play any video with either xine or kaffiene.

What graphics does your Thinkpad use? In a konsole, type "su" (no quotes - enter root password) followed by typing "sax2 -p" (no quotes) and post the output here.

If you have intel graphics, this could be a known problem to which there are work arounds.

Also, what setting are you using in xine for your video? xv? opengl? auto?

Try "xv" and "opengl". If that fails, put it back to "auto", then take a look at the openSUSE-10.3 release notes for Intel Graphic chips:

Its possible you need to swap your video driver. However doing so will lose your 3D desktop graphics (if you have such 3D desktop graphics now).
